Is there any alternative controller for wheels, but much smaller in size?
Like say size of a gamepad.  I was thinking maybe something like the
controller for those little rc-cars I used to have.

I got one already... I was trying to get something that works relatively
well in racing games, in handheld size.

Oh well I guess there is no such thing.  :(

A friend of mine swears by those, but I cannot see the allure; it has far
too little steering lock.

Gravis makes a gamepad close to the ones that PS2 and X-box has.  Called
Gravis Eliminator Aftershock

Holy craps!  this looks like exactly what I've been looking for.  Is it sold
in USA?

I quite liked the Sega Dreamcast controller for driving games - analogue
thumb-stick for steering and two analogue triggers for throttle and brake.
I've never been able to find an equivalent gamepad for the PC though.

I use an Xbox controller with a usb adapter - even better than a Dreamcast
controller.

I've done very well with analog Gamepads (in my case, the Logitech
Rumblepad), easily matching or bettering my wheel times.  I also had the
Interac controller and liked it, but it blew up in less than half a year.

Unfortunately the PS2 controller lacks analogue triggers.  This has always
been a problem for PS/PS2 driving games I think - if you use the buttons for
throttle and brake you don't have proper analog control, and if you use the
stick you can't do "left-foot braking".

Unfortunately, all the buttons on the PS2 controller have analogue triggers.
I know because I own one...
